These mortgages are designed to help home owners save money on their home loan by saving on interest payments and reducing the balance through changes in the foreign currency markets.&lt;br /&gt;&lt;br /&gt;The take-up rate of foreign currency mortgages has been relatively low in the UK. This is because, while the potential rewards are high, so are the risks. Foreign interest rates can go up as well as down, just as they do in the UK, and the currency markets are largely unpredictable.&lt;br /&gt;&lt;br /&gt;Borrowers may be tempted to take out mortgages in a foreign denomination for a UK property because the particular country that issues the loan has a lower interest rate. For example, the prevailing interest rate in the UK may be, say 5.25%, whilst in Japan the rate could be less than 1%. Borrowers may be fooled into believing that by simply taking out a mortgage in Yen they will automatically save money.&lt;br /&gt;&lt;br /&gt;In simple terms, this is true. However the situation is far more complicated than that. If it wasn’t, we would probably all buy our homes with Japanese mortgages. There are two extra risks involved in securing foreign currency mortgages on UK properties.&lt;br /&gt;&lt;br /&gt;The first is that while the UK interest rate is historically higher than the Japanese rate, this situation could potentially reverse in the future and you could end up paying a higher rate for a Japanese mortgage than if you simply acquired your property with a UK home loan. It is difficult to predict the long term patterns of interest rates in foreign countries, as well as the UK, so holding a mortgage in Yen carries the same interest rate risk as having a home loan in sterling.&lt;br /&gt;&lt;br /&gt;The second risk – and the biggest - lies with foreign currency exchange rates. Other currencies then looked to have gold backing, and towards the end of the century, various European countries joined the standard, though some chose for a time use a joint gold and silver standard.&lt;br /&gt;&lt;br /&gt;The emerging strength of the US saw it adopt the standard in 1879, by making "greenbacks" that had been issued during the Civil War period convertible into gold, and the gold standard was formalised by legislation in 1900. On the outbreak of World War One, it was accepted by the whole of the developed world. This called for fixed exchange rates, with parities set for participating currencies in terms of gold, and it provided that any paper currency could on demand be exchanged for gold by its central bank&lt;br /&gt;&lt;br /&gt;The system worked well having been designed to make each country adjust in terms of external deficits or surpluses in transactions between countries. Higher interest rates would usually have a deflationary effect in the deficit country aswell.&lt;br /&gt;&lt;br /&gt;Under this system, participating countries needed to give an absolute priority to external adjustment over domestic objectives, so if there was a conflict between domestic and external objectives, policy tools might not be available to be used for domestic problems of recession, unemployment, or inflation. This reflected the prevailing economic philosophy that economies would tend naturally toward reasonably high levels of employment and reasonable price stability without such government policy actions.&lt;br /&gt;&lt;br /&gt;&lt;b&gt;The effect of the First World War&lt;/b&gt;&lt;br /&gt;&lt;br /&gt;The four great economic powers, the US, UK, Germany, and France saw unchanged currency values up until the war. There were few barriers to gold shipments or capital controls in the major countries, and capital flows appeared to play a stabilising role.&lt;br /&gt;&lt;br /&gt;After the outbreak of the First World War, each country needed to raise cash for the war effort, and at this stage they began to issue more and more bonds, some of which still exist today. These were domestically issued at the time and not backed by gold, but the promise to repay came from the central bank and was seen as rock solid. This was the beginning of what is known as fiat monetary policy, and which is widespread today.&lt;br /&gt;&lt;br /&gt;The result of this was that as more and more paper was not backed by the common value of gold, floating exchange rates began. The US, which entered the war later than the others, had maintained gold convertibility, and soon the dollar floated against the other currencies, which were no longer convertible into dollars.&lt;br /&gt;&lt;br /&gt;&lt;b&gt;Dollar strength and weakness&lt;/b&gt;&lt;br /&gt;&lt;br /&gt;Once the war ended there were significant economic problems in Europe, and exchange rates began to change rapidly, with many major currencies devaluing against the dollar.&lt;br /&gt;&lt;br /&gt;This helped cement the US dominance of world trade, as the dollar had greatly improved its competitive strength over European currencies during the war.&lt;br /&gt;&lt;br /&gt;In a reverse of what is happening today, within much of Europe and certainly in the UK there was a widespread desire to return to the stability of the gold standard, and growing concern over the attractiveness of the dollar, which was still convertible into gold, and of dollar-denominated assets. The pound thus went back on the gold standard, but this coincided with the Wall Street Crash and the beginning of the great depression, which highlighted the weaknesses in existing economic policy.&lt;br /&gt;&lt;br /&gt;Following a disastrous five years back on the gold standard, the UK abandoned it in 1931, and others followed over the next few years. There were also problems in the US, and in 1933, President Franklin Roosevelt imposed a ban on US citizens buying, selling, or owning gold in order to kickstart the depressed economy. This was the birth of Keynesian policies which shaped much of economic policy in coming decades.&lt;br /&gt;&lt;br /&gt;At the same rime, the Federal Reserve continued to sell gold to foreign central banks and government institutions, but the ban prevented hoarders from profiting after Congress devalued the dollar against gold in 1934.&lt;br /&gt;&lt;br /&gt;This action raised the official price of gold by more than 65% to $35 per ounce. Only gold coins and certificates considered collectors’ items were exempt from this prohibition, and artistic and industrial users were allowed to deal in gold under a special Treasury license. Once the price rose, there was a mining boom, which saw major growth in gold output.&lt;br /&gt;&lt;br /&gt;&lt;b&gt;The 1970s&lt;/b&gt;&lt;br /&gt;&lt;br /&gt;The licence to print money had been conveniently forgotten, despite the widely remembered problems in Germany’s Weimar republic in the 1920s, and just fifty years later, in 1971, President Nixon ended US dollar convertibility to gold. On the 31st December of that year, gold stood at $43.8 per ounce.&lt;br /&gt;&lt;br /&gt;This finally ended the central role of gold in world currency systems and it then began a spectacular bull market as inflation raged and the value of paper currencies fell. Gold enjoyed a nine year bull market, with the price hitting a record of $850 per ounce against a background of an international crisis arising from the Soviet invasion of Afghanistan and the Islamic Revolution in Iran. From the Greek drachma of the third century BC to the US dollar of the 20th century, one currency has always risen at any point in time to dominate the global monetary system.&lt;br /&gt;&lt;br /&gt;An inherent feature of an important international currency is its stability. This in turn is hinged on several factors which Robert Mundell, an economics professor and Nobel Prize winner, enumerates in his 1998 paper about the euro. Mundell identifies five factors that affect the stability of a given currency, namely: size of transactions domain, stability of monetary policy, absence of controls, strength and continuity of issuing state, and fall-back value.&lt;br /&gt;&lt;br /&gt;1. Size of Transactions Domain. The market size on which the currency is circulated affects its liquidity and its ability to withstand financial and economic crises. The German reunification in 1990, for instance, became such a heavy burden to the country's economy that it almost brought about the latter's collapse. An increase in government spending had to be financed by loans and the fledging economy of East Germany had to be revived. The total cost of the reunification was estimated to be 1.5 trillion euros. Now, imagine if that had happened to the much smaller economy of Malta. While it took Germany less than two decades to recover, it would have taken a smaller country much longer to get itself out of the pits and the consequences would have been much worse. Consider also that a currency used by 100 million people is definitely more liquid than a currency circulating among a population of 10 million.&lt;br /&gt;&lt;br /&gt;2. Stability of Monetary Policy. A stable monetary policy involves a controlled inflation rate and no abrupt and wide ranging fluctuations of a currency's exchange rate. Taking another example from Germany's history, the hyperinflation of the German mark in the 1920s rendered it almost worthless that a new currency had to be issued. Mundell said there are several ways to achieve a stable monetary policy. Focusing on a stable exchange rate would be the best move for a small, open economy that is situated near a financial giant (like Belgium to Germany). For bigger states, controlling the inflation rate would be a more effective means of ensuring a sound monetary policy.&lt;br /&gt;&lt;br /&gt;3. The currency would not be effective in the international monetary systems if it is largely inconvertible.&lt;br /&gt;&lt;br /&gt;4. Strength and Continuity of the Central State. Political stability is a prerequisite of monetary stability. Simply put, a collapsing state takes its currency down with it while a strong state makes way for a stable currency. The Swiss franc, for instance, is considered a haven currency because of Switzerland's political neutrality. The military power of the United States is also cited as an important factor in maintaining the dominance of the dollar.&lt;br /&gt;&lt;br /&gt;5. Fall-back Value. The important currencies of the past had a good thing going for them:n they were convertible to gold or silver. That was their fall-back value. The US dollar was also equivalent to gold during the Bretton Woods system. After turning into a fiat currency, the dollar's strength depended on the reputation of the United States as a strong state and a military superpower. You'll have to pay a premium for borrowing in a foreign currency and the set up costs will be higher. Nevertheless, if interest rates were to remain as they are now, you could save a lot of money on your interest payments.&lt;br /&gt;&lt;br /&gt;So why do 99% of UK domestic mortgage holders still choose a domestic UK mortgage? Most borrowers are unaware of foreign currency mortgages but that's not the main issue. The primary answer is that there are extra risks.&lt;br /&gt;&lt;br /&gt;International interest rates are constantly changing and gap between sterling interest rates and the foreign currency rate you've borrowed in, could narrow. This would reduce the interest rate saving and, if that trend continued, could make your interest rate more expensive than a standard Â£sterling mortgage.&lt;br /&gt;&lt;br /&gt;But the biggest risk by far lies' in fluctuations in currency exchange rates. If you borrow in say, Euros, you eventually have to repay the loan in Euros. That would be great if the Euro/Sterling exchange rate was fixed â€" but they aren't.&lt;br /&gt;&lt;br /&gt;If the Â£ sterling strengthened against the Euro, when it came to repaying the mortgage you would need to convert less Â£ sterling into Euros than the Â£ sterling value of the money you received when you first took out the mortgage. That would be great, a lower interest rate and repay less than you borrowed.&lt;br /&gt;&lt;br /&gt;But what happens if the value of sterling falls against the Euro as has happened in recent times?&lt;br /&gt;&lt;br /&gt;You still have to repay the same number of Euros but you'll have to convert more Â£ sterling to achieve that. In other words you end up paying back more capital than you borrowed.&lt;br /&gt;&lt;br /&gt;So in many ways, a foreign currency mortgage becomes a bet that the Â£ sterling exchange rate will not fall against the currency you've borrowed in. In other words you've transformed your mortgage and what is probably your biggest liability, into a major currency speculation. And your home's secured against it! You may be lucky and save a lot of money - but it's not for the faint at heart!&lt;br /&gt;&lt;br /&gt;Another point you should be aware of is the minimum deposit you'd need for a foreign currency mortgage. Most lenders ask for at least 20%. That's a reflection of the increased risk.&lt;br /&gt;&lt;br /&gt;Incidentally, you now have second option to consider. You can take a mortgage in Â£ sterling and have your interest rate linked to a foreign currency interest rate. Whilst you avoid the biggest risk â€" the exchange rate risk, you are still taking gamble that the foreign currency interest rate plus the interest rate premium you pay, will remain lower than the equivalent UK interest rate. These foreign interest rate mortgages typically have a 5 year tie in clause. So, if you want to repay the mortgage early, you'll have a hefty redemption penalty to meet - although the mortgage can usually be moved to another property. For some borrowers this represents an acceptable risk, especially if the mortgage is linked to the Swiss Franc or Yen where interest rates have been astonishingly low and stable over past years. The primary answer is that there are extra risks.&lt;br /&gt;&lt;br /&gt;International interest rates are constantly changing and gap between sterling interest rates and the foreign currency rate you've borrowed in, could narrow. This would reduce the interest rate saving and, if that trend continued, could make your interest rate more expensive than a standard Â£sterling mortgage.&lt;br /&gt;&lt;br /&gt;But the biggest risk by far lies' in fluctuations in currency exchange rates. In other words you've transformed your mortgage and what is probably your biggest liability, into a major currency speculation. And your home's secured against it! You may be lucky and save a lot of money - but it's not for the faint at heart!&lt;br /&gt;&lt;br /&gt;Another point you should be aware of is the minimum deposit you'd need for a foreign currency mortgage. Most lenders ask for at least 20%. That's a reflection of the increased risk.&lt;br /&gt;&lt;br /&gt;Incidentally, you now have second option to consider. You can take a mortgage in Â£ sterling and have your interest rate linked to a foreign currency interest rate. Whilst you avoid the biggest risk â€" the exchange rate risk, you are still taking gamble that the foreign currency interest rate plus the interest rate premium you pay, will remain lower than the equivalent UK interest rate. These foreign interest rate mortgages typically have a 5 year tie in clause. So, if you want to repay the mortgage early, you'll have a hefty redemption penalty to meet - although the mortgage can usually be moved to another property. For some borrowers this represents an acceptable risk, especially if the mortgage is linked to the Swiss Franc or Yen where interest rates have been astonishingly low and stable over past years.
